ETF Selection: Picking the Winner

With thousands of ETFs available, how do you find the "best" one? Most beginners only look at the name, but professional investors use a technical checklist to ensure they aren't paying hidden costs.

1. Fund Size (AUM)

Size matters. Assets Under Management (AUM) should ideally be over $100 million. - The Reason: Large funds are more profitable for the provider and less likely to be closed or liquidated. They also typically have better liquidity (lower spreads) on the stock exchange.

2. Total Expense Ratio (TER)

The TER is the annual fee of the ETF. While lower is generally better, it doesn't tell the whole story. - Pro Tip: Only compare TER within the *same* index. A niche AI index will always be more expensive than an MSCI World.

3. Tracking Difference (TD) – The Real Cost

This is the most important metric. It measures how much the ETF's return deviates from the actual index. - If TD is lower than the TER, the ETF is performing better than its cost suggests (often due to securities lending). - If TD is negative, the ETF is actually outperforming the index after costs.

4. Replication Method

- Physical Sampling: The ETF buys the actual stocks. Most transparent. - Synthetic (Swap): The ETF uses a contract with a bank to deliver the return. Often more accurate for specific markets (like the USA or Emerging Markets) due to tax advantages.

5. Domicile (Fund Location)

For European investors, the fund location can affect taxes. - Ireland (IE): Often the best choice for S&P 500 or MSCI World ETFs due to a tax treaty that halves the US withholding tax on dividends (15% instead of 30%). - Luxembourg (LU): Another common and safe location for UCITS ETFs.

Conclusion

Before you buy, check the Fund Size, Tracking Difference, and Domicile. A cheap-looking ETF might have high tracking errors that cost you more in the long run than a slightly higher TER. Use our "Search & Filter" tool to compare these metrics side-by-side.
